If Josie fell on a 2 inch ice puddle...then she would tell that she fell though a pond that had 14 inches of ice on top.

In my opinion, if they're exaggerations (wild or mild), keep a sense of humor. Usually they will embarrass themselves at some point and learn their lesson.
Like someone else said (was it Carpenter the Ultra Con?), if the lies are damaging someone else's reputation in some way or are harmful in any way, then I would say something to let them know that you know what they're saying isn't true, and that you don't want to hear anymore of it.
